Abstract
In the early 60's Edward Altman, using Multiple Discriminant Analysis combined a set of 5 financial ratios to come up with the Altman Z- Score. The Z- Score uses statistical techniques to predict a company's probability of failure using the following 8 variables from a company's financial statements. The Z- Score outcome is ranking of three classes of risk to default. Despite of the model simplicity it has proved to be 72% accurate in predicting bankruptcy two years prior to the event, and 90% for a one year prediction. In this study we suggest a refinement of the analysis by adding the internal probabilistic distance to change the risk class. By doing so, we create a model that is sensitive the smallest changes in the ratios, and still maintain the simplicity of the overall analysis.
